The following year in 2012, HP stated making a charge to take 8.8 billion dollars after accusing serious improprieties of accounting at Autonomy which were rejected by Mike Lynch who blamed HP's management for the issue within the company (De La Merced, 2012). The fraud or malfeasance was discovered when there was a drop in revenues in the previous quarter of May 2011 after which HP accused Autonomy for committing improprieties. HP accused that the former members of Autonomy were involved in the financial impropriety which had resulted in HP filing a case against Autonomy. 3. What federal laws or other regulations did the issue(s) violate? According to HP, Autonomy had booked the hardware sales to be software sales with a higher margin and they had recognized the income of licensing even before it had been earned and this occurred even before last year's acquisition. HP also says that it was Autonomy's plan to gain a high price by dressing up the financials (Henning and Solomon, 2012). In 2007, Autonomy had de-listed the shares in U.S. so the accounting fraud would not breach the Federal law of security as it would not be inside the jurisdiction of S.E.C, but Autonomy was also bought by HP in a tender offer that is not uncommon in Europe. This means that the case against the officers of the Autonomy could be constructed in the anti-fraud provisions included in the rules of tender offer and Rule 10b-5 in anti-fraud prohibition (Henning and Solomon, 2012). The issue that arises is that'd.E.C can bring the case over the company that is listed in another country which would be a stretch that the agency would not be willing to have (Henning and Solomon, 2012). With the investigation of F.B.I of this particular case, it would be easy to pursue a criminal case and the fraud statute from the federal wire is likely to be the base for having an investigation from a grand jury as the communication among Autonomy and HP is also involved so long as it remains in the U.S. (Henning and Solomon, 2012). The Autonomy was originally in London so the Serious Fraud Office could end up performing heavy weight lifting. In the Theft Act of 1998, under section 17, the criminal charges can be applied against the person who without being honest produces any account or uses it knowingly that it can be misleading. The person found guilty of this crime is sentenced to 7 years and the Fraud Act of 2006 also allows that a manager or an officer of the company which is guilty of the fraud charges working in the company is convicted (Henning and Solomon, 2012). These accusations create problems for the founder of Autonomy, Mike Lynch who has refused to accept the accusations (Henning and Solomon, 2012).However, the interesting thing is that HP could be investigated by the S.E.C itself and committed of some of the charges (Henning and Solomon). HP claims that Autonomy performed the machinations before the deal between HP and Autonomy was done so if there are any wrong information found in the statements, and then S.E.C would have to decide if the company has violated provision which require proper reporting of revenue and sales (Henning and Solomon, 2012). HP also has to maintain proper control internally in order for the S.E.C to investigate the check of HP over Autonomy (Henning and Solomon, 2012). HP clearly gives the impression of claiming that there is nothing to see in the financial statement after it forestalled it, but SEC has to look into it since the problem consists of multi-billion dollars so HP could be involved in further investigation. HP can also file a civil case against the directors and officers of Autonomy, however, the shares of Autonomy were listed outside U.S. A similar case of Supreme Court in Morrison vs. National Australia Bank which resulted that the list could be brought that existed in the U.S. So, the purchase of HP does not seem to fit and it would now call for a case that is under the English law, which in this case might not favour HP (Henning and Solomon, 2012). Autonomy could also bring certain claims against its past officers and directors for violation of their duties, however, it would be difficult since it would require a lot of years and money (Henning and Solomon, 2012). The officers and the directors of the Autonomy might not contain the required money and the insurance policy of the company might also exclude covering fraud. HP could also be target for lawsuits as the present shareholders of the company might sue the company…

Hewlett-Packard under investigation in spying scandal
American computer company Hewlett-Packard has admitted using legally questionable methods to spy on one of its own directors, in a scandal that has prompted investigations by law enforcement authorities.
HP disclosed yesterday that it had become increasingly frustrated by damaging leaks of sensitive boardroom discussions in the run-up to last year's departure of its chief executive, Carly Fiorina.
In an effort to pin down the source of media reports, it hired private investigators, who identified the culprit as George Keyworth, a long-serving non-executive who was once President Ronald Reagan's scientific adviser.
Mr Keyworth was asked to resign in May, but he refused, saying he had been elected by shareholders. A fellow director, Thomas Perkins, quit in protest at the way the inquiries had been carried out.
The saga was revealed yesterday in a filing with the United States securities and exchange commission, which is investigating whether HP broke its rules by failing initially to give a detailed reason for Mr Perkins's departure.
In the document, HP revealed that California's attorney-general had requested information "concerning the processes employed in the investigations into the leaks" and was examining the affair. HP said its investigators had used a method known as "pretexting" - disguising their true identity - to obtain Mr Keyworth's phone records.
The law surrounding pretexting differs from state to state in America. HP insisted it was "not generally unlawful" in California, except when used to obtain financial records.
However, the company added that its legal advisers "could not confirm" that the methods used by its investigators "complied in all respects with applicable law".
The bust-up dates back to a story in the Wall Street Journal in January last year which reported that HP's board was unhappy with the company's personal computer business and wanted Ms Fiorina to hand over some of her responsibilities to fellow executives. The newspaper said the idea had been raised at a three-day board retreat at San Francisco's Park Hyatt hotel.
Although the story was accurate and Ms Fiorina was dismissed two weeks later, occasional unauthorised reports continued. Following another board awayday, a source disclosed to the website CNET: "By the time the lectures were done at 10pm, we were pooped and went to bed."
HP's chairman, Patricia Dunn, was furious and began a quest to track down the source. Mr Keyworth was confronted with evidence about his conduct in May.
Corporate governance experts say confidentiality is a thorny issue for directors. Board members have a fiduciary responsibility to keep price-sensitive information to themselves - but leaks irrelevant to the share price are a grey area. The use of private investigators in America is relatively commonplace. The US Association of Professional Investigators say that more than 65,000 practitioners hold licences nationwide. Insurance companies routinely use them to look into suspicious claims.
A spokesman for the association, Fred Ritz, said: "Most investigators, without a court order, generally would not pretext for somebody's phone records."
HP's shares slipped by just over 1% on the New York Stock Exchange yesterday. The company said Mr Keyworth would not be nominated for another term as a director when the current one expires next year, although it declined to comment further.
Ms Fiorina plans to disclose her own version of the events leading up to her downfall in a book to be published next month.

Former private investigator Bryan Wagner will be the only person connected to the spying scandal to serve time.

Bryan Wagner, a former private investigator, has been sentenced to serve three months for his role in the Hewlett-Packard pretexting scandal.
Wagner yesterday stood before U.S. District Court Judge D. Lowell Jensen, who sentenced him for his role in the pretexting scheme. After that period is up, Wagner will be monitored for two years under supervisory release.
Wagner, who pleaded guilty to identity theft and conspiracy in 2007, could have faced up to two years in prison , but Assistant U.S. Attorney Michelle Kane asked the judge to reduce the sentence. Wagner is believed to have cooperated with prosecutors to aid them in their broader investigation of the scheme.
The spying scandal, which dates back to 2005, centered on a technique known as "pretexting," or obtaining personal information under false pretenses. As the investigation wore on, it was revealed that then-HP Chairwoman Patrician Dunn had led an investigation at the company to uncover board leaks. Wagner was hired by two other investigators -- Joseph DePante and his son, Matthew -- to aid the company in determining how leaks were filtering out to journalists. Three CNET News reporters and one reporter's father were targeted in the scheme.
Wagner will be the only person to serve jail time. The DePantes were ordered to serve three years probation . Charges against HP executives and board members were eventually dropped.
In a statement to the court yesterday, Wagner admitted that he "made mistakes and I apologize for these."

In order to find the source of news leaks to reporters, members of HP hired private investigators to pose as board members, HP employees, journalists, and others to get telephone calling records which is a process known as pretexting (Lazarus, 2006; Woellert, 2006). At the time pretexting was not an illegal action. 5

- 8. A BREACH OF TRUST? Among the now notorious acts that HP committed in the course of its internal investigation was the acquiring of personal phone records of some of its employees in an attempt to assuage the damage that might have been caused by sharing confidential information to unauthorized parties. As citizens of the U.S., all individuals have basic rights to freedom of speech and to expect privacy in their own homes, free from unwarranted searches and seizures. As an employee in someone else’s organization, it is generally understood that such rights to speech and privacy may be curtailed in the interests of the company. The issue here, however, is whether the management of HP behaved unethically in obtaining the private phone records of some of its employees. Was this a breach of trust for data that was outside of the immediate reach of the company? 8
- 9. There are two principles that should be considered when answering this question- the Utilitarian and Moral Rights approaches. The former would suggest that “managers should strive to provide the greatest degree of benefits for the largest number of people at the lowest cost.” (Sims, 2002). The latter is more stringent, for it deals with respecting and protecting the basic rights of individuals, such as, the rights to privacy, free speech, and due process. Even if the decision accomplishes the greatest good for the greatest number of people, it is considered unethical if it denies individual rights (Sims, 2002). 9

By applying the Moral Rights approach to ethical decision making, it is clear that HP exceeded its authority and did indeed invade the privacy of those whom it obtained private phone records without consent. Although those who may have shared confidential information did commit a violation of company policy, the management’s pursuit of this breach was no less reprehensible. 10
- 11. This occurrence could quite possibly have been averted if HP had adopted a more utilitarian standard early on toward its board of directors. For example: Board meetings may be recorded, but kept at headquarters and accessible only to the executive staff. Personal note-taking may be prohibited. Attendance sheets may be required to keep track of exactly who attends which meetings and when. More comprehensive memorandums-of-understanding (MOU’s) may be administered to all board members to elicit compliance with company policies. *Even more noteworthy is that the data sharing is indicative of at least one board member’s dissatisfaction with the company, otherwise, such a betrayal would not have occurred in the first place. Perhaps management should review the entire corporate atmosphere and identify areas of improvement in employee relations. 11
- 12. The Means Used to Obtain the Goal 12

Pretexting The planned approach and actions taken on the part of Hewlett-Packard (HP) for the purpose of determining where the internal leak occurred have been greatly questioned throughout our society and legal system. The primary action in question is known as “pretexting” and has raised some very significant ethical and legal issues. Pretexting is the process of impersonating someone else, in an effort to access another individual’s personal information (Mullins, 2006). In the pretexting incident of Hewlett-Packard, this process was utilized to obtain phone records of board members and journalists for the purpose of identifying potential sources of unauthorized information being leaked to the media. 13
- 14. Two Primary Issues: Is pretexting and similar techniques in the workplace legal? Is pretexting and similar techniques in the workplace considered ethical? According to Darlin (2006) of the New York Times, the individuals who obtained personal information under false pretenses, used workers’ last four digits of their social security numbers to obtain their phone records. HP maintains that the type of pretexting used did not violate the law at the time it was used. In early January 2007, President Bush passed a bill making pretexting a federal offense (Jones, 2007). 14
- 15. Form of Identity Theft? Although pretexting fell into an undefined and confusing area of the legal system just months prior to this bill being passed, many believe the process does violate ethical standards (Spooner, 2006). One of the largest ethical issues surrounding this situation is the possible use of identity theft tactics. Many have questioned whether or not pretexting should be considered a form of identity theft. This method has been used by police and various forms of investigators for many years (Koerner, 2007). However, more and more criminals who engage in identity theft are utilizing this tactic as well- accessing credit cards, savings accounts, switching cell phone accounts for their own use. 15
- 16. Ultimately, the issue comes down to the fact that people are pretending to be who they are not, in order to obtain information that should not be released to them; information that now cannot be legally released and ethically, should not be released. 16
- 17. Abuse of Power 17
- 18. A Moral Choice Throughout history there have been many leaders that have used their status to get information they could use for their own benefit. This was shown within the Hewlett-Packard case where the leaders within the organization used their power to receive information about an internal leak. It was Patricia Dunn, the chairman of HP’s board of directors, who was at the center of this scandal due to her instigating the tactics used within the internal investigation. Dunn used her power to authorize individuals within the organization to tap into phone records and other personal data in order to receive information about the internal leak (Spooner, 2006). 18

There are several reasons why the abuse of power is damaging to not only an organization but also the employees that work within the organization: Using this kind of tactic will only lead to self-gain which is essentially unethical. An unethical approach like this can be demoralizing to all employees within the company, especially those who are actively involved. Employees can view this behavior as normal for those who are in a leader’s role and will most likely end up following in their footsteps once they become a leader. Another way this can be damaging to the organization is that abuse of power can lead to discrimination issues within the company: We all know that when someone is in a position of power and they want to make someone do something that they will most likely choose those individuals who are easily swayed. This can lead to employees feeling discriminated against which will essentially lead individuals to view the organization as uncaring and discriminatory. 19
- 20. Abuse of power can be damaging to an organization in that it takes away the accountability of the leader. Within a leadership role that individual is supposed to become accountable for issues that arise within the organization (Keohane, 2005). The leader in any organization is one that is supposed to be responsible, ethical, and respecting. When a leader takes their position of authority and uses it to make employees do things they normally would not do, this can essentially make employees lose respect for their leader. If something should happen within the organization the leader should find out what happened but this should be done in a way that is still respectable and ethical. Abusing power is not the way to get to the bottom of problems. 20
- 21. In order to have an organization that is motivated and successful there has to be a respectable leader that employees trust. Before there is any talk about methods of operation, lines of communication, definition of goals or structure of a team, a leader must present himself or herself with a high code of ethics that prevents any abuse of power. Robbins and Judge (2007) identify that leadership effectiveness needs to address the means as well as the content of any goals. Having this characteristic will allow an individual to become a more effective leader in the workplace. 21
- 22. Ways to avoid the abuse of power: Hire or appoint a leader with high ethical standards. A leader must set a good example for their organization and their employees. Leaders should treat their employees with the utmost respect. Leaders should have a trusted advisor in the organization, one outside the organization, and an independent board to go to for counsel (Gardener, 2007). A leader should approach trouble in a fact-finding mode and not in an accusatory fashion. 22
- 23. Whistleblowing and Protective Measures for Employees to Come Forward 23

In the HP spying case, Thomas Perkins, a member of the HP board, resigned in protest believing his private communications had been monitored and requested an external investigation of the tactics used by the members involved in the spying activities (Spooner, 2006). The HP boardroom spying tactics found George Keyworth was the person who shared information on the board's activities without authorization (Woellert, 2006). Thomas Perkins identified with the victim of the spying investigation, George Keyworth, his friend and fellow board member. Thomas Perkins is what is known as the “whistleblower” in the HP boardroom spying scandal and shows that HP may not have had protection measures in place for employees to report improper activities. 24
- 25. Whistleblowing in the workplace is when a person or persons comes forward and reports illegal, immoral, illegitimate, or unethical acts performed by employees or employers of an organization (Alford, 2001; Miceli & Near, 1994). 25
- 26. Whistleblowing, depending on the culture, can be perceived as a negative or a heroic action: The British hold a negative view on whistleblowing. Conflict should be avoided. China values loyalty, and whistleblowing is a direct threat to a loyal relationship between employees and their employers. France, Italy, and Russia favor an anonymous reporting system. In America, children learn at an early age that being labeled a tattletale or snitch is bad. This attitude often follows into adulthood. In Ireland, slightly less than 50% would blow the whistle on improper acts in an organization. Only 3 % would expose a friend’s improprieties. In Western cultures, the media tend to portray the whistleblower as the model employee and their actions as heroic. (Appelbaum, 2006) 26
- 27. Most wrongdoing is reported internally first. It is the response or lack of response to the complaint that forces the whistleblower to report the wrongdoing externally. If the complaint is based on theft, or involves harm to the employees or the public it is more likely to be reported externally. The level where the wrongdoing occurs can cause external reporting if the whistleblower feels that he or she has no one in a higher position to go to. (Miceli & Near, 1994) Whistleblowing can be reported internally or externally and can come from an employee or someone outside the organization such as a journalist or a member of a watchdog group. 27

Ethics office or manager to report incidents to or provide clarification (Chang, 2002). Ethics training for all employees to establish what is and isn’t ethical conduct. Clear procedures set in place for investigating any reported misconduct. Anonymous reporting procedure for those employees who don’t feel comfortable coming forward publicly (Chang, 2002). - 33. In order to prevent ethical problems, both leaders and employees of an organization need to ask a series of questions before proceeding with a course of action. Is it legal? - “The law merely specifies the lowest common denominator of acceptable behavior” (McDonald, 2007) Does it feel right, or are there some feelings of reservations? - The feeling of reservation is a warning sign that needs further analysis. Could it hurt employees or shareholders? Would the action be viewed as responsible leadership? If the details come out in the media, could it jeopardize the organization’s name, cause a risk of liability, or the loss of customers? If this were done to you, would you feel okay about it? - A good rule to follow is “to treat others as you would like to be treated”. 33

Anti-pretexting laws have been adopted which make it illegal to use deception to obtain phone records (Poletti, 2007). Hewlett-Packard admitted no guilt, but will pay $14.5 million dollars as a settlement to the state of California, $650,000 in civil penalties, and $350,000 dollars toward the attorney general’s investigation costs (Woellert, 2006). Hewlett-Packard agreed to appoint a new independent director who will act as the compliance watchdog for the board of directors and will expand the duties of the company’s privacy officer (Woellert, 2006). 34

EXECUTIVE SUMMARY
The acquisition of Autonomy by Hewlett-Packard (HP) for the amount of $11.1bn was written down by $8.8bn in 2012 (Hurley and Hurley 2013). Until now, both entities have been engaged in a lawsuit to determine who was to blame for the write down. Using the given measurement models in the assignment briefing, this report analyzes HP’s and Autonomy’s financial statements in terms of revenue recognition and inventory valuation.
In revenue recognition, Autonomy has been accused of recognising revenue upfront, which is not normal practice for US GAAP, while for inventory valuation, HP could have neglected the accounting methods that were permitted for Autonomy such as FIFO. This accounting method causes a company to show a higher profit margin, which aided in inflating Autonomy’s valuation.
After evaluating the measurement models, accounting standards will be viewed in both institutional and social contexts. This segment will explore how the national culture drives society’s perceptions, which influences the regulations and laws in a country. Consequently, the established regulations would affect accounting standards in the United Kingdom (UK) and the United States (US). Each country will be identified in terms of whether it is principles-based (UK) or rules-based (US).
Before concluding the report, recommendations on the discussed measurement models will be made. This segment also offers a critical analysis of the convergence project between IASB and FASB and the future of both accounting standards: whether there should be a monopoly or co-existence.
Evaluation of Revenue Recognition Policy
It has been identified that the differences in revenue recognition policies adopted by HP and Autonomy was one of the major causes of the merger scandal. The following are the allegations made by HP that Autonomy misrepresented its revenue:
- Inappropriately accelerating revenue recognition with value-added resellers and creating revenue where no end-user existed at the time of sale (Autonomy Accounts 2015)
- Incorrectly recognising revenue for long-term arrangements of hosted deals (Autonomy Accounts 2015)
Based on the above statements, the revenue recognition policies of US GAAP and IFRS will be analysed with the focus primarily on software revenue recognition.
Revenue recognition policy – US GAAP and IFRS
The diverse standards of revenue recognition used the US GAAP and IFRS revolve around the timing and fair value when recording revenue in a company’s financial statements (Hurley and Hurley 2013). Revenue recognition is only considered when there is an exchange transaction; this signifies that revenue should not be recognised until the exchange transaction has occurred (PWC 2012). This circumstance also implies that ownership and risk of a good should have been transferred to the buyer in order to recognise the revenue. However, as the US GAAP is rules-based, its revenue recognition policy has extensive industry-specific guidance, unlike the IFRS, which offers more flexibility (PWC 2012).
Software revenue recognition
An example of highly specialised guidance is the software revenue recognition, which is a major contributing factor to the scandal between HP and Autonomy (Shapiro 2013). Software companies like HP and Autonomy commonly bundle their products and services under a single contract (Morningstar 2015). The products and services include the software licence, installation, training services, and post-contract customer support (Morningstar 2015).
Under US GAAP, companies are required to utilise vendor-specific objective evidence (VSOE) of fair value for each product and service to recognise partial revenue before the contract is fulfilled (Grant Thornton 2011). If the fair value were not established, the company would have to defer recognising all revenue until the last element of the contract was delivered (Grant Thornton 2011). To establish VSOE for the selling price of each product, HP uses the price charged for a deliverable when sold separately; its alternative option is to utilise third party evidence (TPE) of the selling price by evaluating similar standalone sales to similarly situated customers in the past (HP 2013). Unlike IFRS, US GAAP requires VSOE to be used in all circumstances it is available and resort to TPE as an alternative only when deemed necessary.
For IFRS, Autonomy is also required to establish separate fair value for each product and service in a single contract if it aims to recognise partial revenue before the contract is fulfilled (Sam, Smith and Strickland 2014). However, VSOE’s concept of fair value does not exist in IFRS (PWC 2012). IFRS acknowledges that fair value of an item is recognised by the price that is charged when it is sold separately from a contract, akin to US GAAP (Sam, Smith and Strickland 2014). Yet, if the standalone value of the product and service is not available, cost plus a reasonable margin and residual methods are alternative options (Srivastava 2014). The different accounting methods illustrate the poor comparability between HP and Autonomy, which caused the misinterpretations from both entities.
It was the differences of software revenue recognition between US GAAP and IFRS that prompted HP to accuse Autonomy of booking licensing revenue upfront before deals were closed, inflating its revenue (Reuters 2012). The difference in timing when recognising revenue was associated with the disparity in calculation of fair value of each product.
Evaluation of Differences Permitted in Inventory Valuation (LIFO v FIFO)
Both US GAAP and IFRS define inventories as the following:
- Held for sale in the ordinary course of business (IAS 2015)
- Used in the process of production for sale (IAS 2015)
- Materials or supplies to be consumed in the production of inventory or in the rendering of services (IAS 2015)
Though US GAAP and IFRS generally includes direct costs of getting inventories ready for sale, the differences can be summarised as shown below:

A major difference between the accounting standards is that US GAAP has more options for valuating the inventory such as First in First out (FIFO), Last in First out (LIFO), and the weighted-average method, whereas IFRS restricts LIFO (Fosbre, Fosbre and Kraft 2010). The variance in the number of options allows US GAAP-compliant companies to reduce its income tax. This circumstance is existent with the assumption that over the long- or even short-term, prices of goods will rise (Jeffers, Mengyu and Askew 2010).
Consequently, FIFO would mean that companies gain a larger profit margin, which would be perceived to be attractive by investors. Yet, LIFO causes the costs of goods to be higher, which reduces net income (Satin and Lin 2009). This circumstance would benefit the company by exposing it to a lower tax rate (Haflich 2014). HP is an example of an American company applying such practices. Diagram 1 is a snapshot of HP’s accounting methods for inventory.

In the case of Autonomy, FIFO may have contributed to inflating its valuation (Jeffers, Mengyu and Askew 2010). As inventory is part of a company’s current asset, HP could have viewed Autonomy’s net asset as a positive result and neglected the differences in accounting methods for inventory valuation (Haflich 2014). With the lack of similarities in inventory valuation between US GAAP and IFRS, it is perplexing that HP had overlooked this element. If HP had noticed the difference in its inventory valuation, the company may have been able to detect the distinction in revenue recognition as well. This is because sales revenue of a company is strongly associated with its inventory (Satin and Lin 2009).
Discussion of the Influence of the Institutional Context
Comparison between the US and UK regulatory environments
In the US, the Financial Accounting Standards Board (FASB) is responsible for any changes to the financial reporting standards used at the corporate level (FASB 2015). Established in 1973, FASB has issued over 100 Financial Accounting Standards (FAS) pronouncements with the assistance of the Financial Accounting Standards Advisory Councils (FASAC) (FASB 2015). FASAC plays an important role in advising FASB on issues that may influence the GAAP rules by communicating representative views from diverse groups of individuals that would be affected by FASB’s influence: chief executive officers, senior partners of public accounting firms, senior members of academic and analyst communities, and so on (Walker 2004). The enforcement of these standards the responsibility of the Securities and Exchange Commission (SEC), which was established after the stock market crash in 1929 to restore public confidence in the US Stock Exchange (Hodges and Mellet 2012). Its enforcement of rules and regulations aid with protecting investors, maintaining fair and efficient markets, and facilitating capital formation (SEC 2015).
Due to cultural factors in the US (discussed under Social Context ), a rules-based approach regulates the US financial sector in its adopting, implementing and enforcing of rules and regulations (Zapranis and Tsinaslanidis 2012). Thus, it is common to witness financial and political figures being prosecuted and jailed for any misconduct that infringe the law because of the stringent regulations (Peytcheva, Wright and Majoor 2014). However, the UK’s accounting standards are directed by a principles-based approach. Regulated by the IFRS that is implemented by the International Accounting Standards Board (IASB), accounting standards in the UK are enforced by the Financial Conduct Authority (FCA) (IAS 2015). Because the IFRS is recognised as a global accounting standard, the UK’s accounting practices are based on reasonable judgement whereby companies can select accounting methods for their financial statements (Dennis 2008).
The HP and Autonomy Case in an Institutional Context
In relation to the Revenue Recognition Model discussed above, the influence of the US institutions has produced extensive guidelines for American companies to abide by, thereby causing Autonomy’s revenue recognition practice to be in breach of US accounting standards (Collins, Pasewark and Riley 2012). Autonomy was accused of inflating its revenue as it recognised partial revenue of a single contract by using a different method (cost plus a reasonable margin or residual) to estimate a single product’s fair value rather than VSOE (Hurley and Hurley 2013) .
Yet, from HP’s perspective, Autonomy should have utilised VSOE of selling price as its first option. However, in the UK, the Serious Fraud Office (SFO) has closed its investigation into Autonomy because it deemed there was insufficient evidence for a realistic prospect of conviction. This casts doubt on HP’s accusations (Financial Times 2015). In the US, HP’s writedown of $8.8 billion on Autonomy’s acquisition has garnered interest regarding the capabilities of its accounts department and auditor in that they overlooked the differences in accounting standards (Financial Times 2015).
Hence, other regulators such as The Public Company Accounting Oversight Board (PCAOB) that was created by the Sarbanes-Oxley Act of 2002 and the American Institute of Certified Public Accountants (AICPA) also play important roles in monitoring audit companies’ actions (IAS 2015). These entities aim to protect investors and further the public interest in the preparation of informative, fair, and independent audit reports (Nagy 2014). Unlike FASB, these entities process and review the registration of accounting firms through the establishment of quality control (expertise of auditors and accountants) and ethical standards (independence of auditors and accountants) regulations (Spillane 2015).
For example, Ernst & Young (HP’s auditor) signed off on HP’s 2014 annual results that included materials (goodwill and amortizable intangible assets) of the acquisition of Autonomy without identifying any misleading information until a whistleblower emerged (Forbes 2012). This circumstance questions the expertise of auditors in the Big Four firms. Nonetheless, the role of audit firms is not to detect fraud but to consult and provide an opinion on companies’ financial statements (Christensen, Olson and Omer 2015).
Discussion of the Influence of the Social Context
Hofstede’s cultural dimensions
As previously stated under Institutional Context, the differences and similarities of the US and the UK regulatory environment are strongly influenced by the countries’ cultures (McGillivary and Fung 2013). Diagram 2 below is an illustration of both countries’ culture through Hofstede’s cultural dimensions.

As observed in Diagram 2, Americans tend to be slightly more individualistic than British people. This signifies that Americans are more inclined to maintaining their self-interest than the harmony of a group of individuals, with a higher possibility of manipulation in companies’ financial statements by individuals with authority (Hofstede 2015). Moreover, the cultural understanding of masculinity in both countries prompts individuals to prioritise achievement and success and encourage competition. Thus, in the case between HP and Autonomy, the British chief executive officer (Mike Lynch) may have concentrated on meeting sales targets by exploiting weaknesses in the UK’s accounting standards, which aided in inflating the company’s valuation (Cieslewicz 2014). Though the UK has similar levels of individualism and masculinity as the US, it is more orientated on the long-term. Hence, British people would not get involved in excessive fraudulent activities that focus on short-term profits unless deemed necessary, such as in Autonomy’s case (Kolesnik 2013).
Further, the large differences in the levels of uncertainty avoidance between the UK and the US distinguish the accounting standards in both countries (Kolesnik 2013). American’s rule-based approach in accounting standards demonstrates the rigid regulatory system that penalises individuals who violate the law, without any consideration for the motivation of the actions, as illustrated in the HP and Autonomy case (Stander, Buys and Oberholzer 2013).
Being UK based, Autonomy has more options for obtaining desired results through different accounting methods for revenue recognition. Though accounting practices that are based on an individual’s judgement can be questionable, it is a practice commonly adopted by qualified accountants and auditors when preparing companies’ financial statements. They make assumptions and professional judgements when selecting an accounting method to adopt (Cieslewicz 2014). Therefore, Autonomy could be acquitted from HP’s allegation in the UK as IFRS encourages a flexible approach for companies to achieve true and fair representation in its financial statements (Kanagaretnam, Lim and Lobo 2014).
Recommendations Concerning the Implications of Differences in IFRS and US GAAP
In 2002, the Convergence Project between FASB and IASB was signed in an effort to reduce the divergence between the two accounting standards (Rivera et al. 2014). Although IASB had been able to encourage the incremental adoption of IFRS in many countries, especially in Group of 20 (G20) as shown in Diagram 3, the US remains unyielding to selective criteria such as the flexible approach in revenue recognition that FASB does not endorse (James 2012).

In 2008, IASB and FASB set a specific set of short-term goals in order to produce common and principle-based standards (Garmong 2012). Diagram 4 demonstrates the set of goals that need to be achieved by IASB and FASB respectively.

Up until now, both entities have made slight progress and had many deliberations on joint projects such as the impairment and revenue recognition phases (Mostafa and Mohamed 2014). As a result, it may be impossible to witness a complete convergence between IASB and FASB in developing a global accounting standard (Gornik-Tomaszewski and McCarthy 2003). However, the monopoly of IASB in accounting standards may be detrimental to the purpose of financial reporting. Without FASB, any flaws in IASB’s accounting standards may not be highlighted (Cohn 2015). Hence, FASB and IASB may need to co-exist in order to constantly discover faults in each accounting standard.
In HP’s and Autonomy’s case, US GAAP has aided with attracting attention to the flexibility of the IFRS, which can significantly inflate a company’s value (Srivastava 2014). Consequently, companies adopting GAAP would be wary when engaging in future merger and acquisition activities with companies under IFRS jurisdiction, which protects investors’ interests. However, the convergence project between IASB and FASB should adopt a more stringent approach like US GAAP as a global accounting standard for revenue recognition policy (Dennis 2008). This is because revenue recognition is one of the primary factors that investors and management teams focus on when valuating a company (Sam, Smith and Strickland 2014). Therefore, comparability is an important feature in revenue recognition.
This case also highlighted the need for increased due diligence on HP’s side in terms of the expertise of accountants and auditors (Zapranis and Tsinaslanidis 2012). With the difference in accounting standards between IFRS and US GAAP, accountants in the UK and US would only be familiar with their respective accounting standards and have little exposure to foreign standards (Kolesnik 2013). Therefore, entities such as AICPA and the Association of Chartered Certified Accountants (ACCA) should cooperate in organising events for accountants from both parties to get involved in conferences and events to share work experiences and varied opinions on IFRS and US GAAP (Collins, Pasewark and Riley 2012).
In summary, the convergence project would still require decades to be completed. However, many conflicting opinions in accounting standards that are rooted in national cultures continue to hinder the project’s progress. HP and Autonomy’s case is merely a reminder of the difference between IFRS and US GAAP (Hurley and Hurley 2013).

Mark Hurd's Termination from HP: Case Study
It’s ironic that the same week Jim McRitchie reports on lingering opposition to and attempts to circumvent the new proxy access rules Funds Preparing Candidate Pool and Proxy Access Avoidance: Subversive or Accelerating Preemption? , in part because of concerns that directors elected in this manner will focus on extraneous matters and private agendas, we see the HP board – having no significant minority shareholder representation – force out its CEO, Mark Hurd, over matters having little to do with the results of his stewardship. All of this illustrates the need for a sharpening of the focus of corporate law and corporate governance efforts to ensure they serve the purpose of incenting management to emphasize maximization of bona fide shareholder value.
I don’t deny the HP board had little choice under existing law. If they had left Hurd in place amid the scandalous revelations, they would have faced criticism and litigation at every turn on a multitude of theories. That’s the problem: as I have argued on this site and elsewhere, existing law places too much emphasis on process and matters having nothing to do with corporate performance ( Require Affirmative Proof in Specified Circumstances of “Too Big to Fail Companies” in Order to Meet the Business Judgment Rule ). We need changes in the legal regimen to force boards to evaluate management on its business strategy and performance, as well as corporate compliance with legal obligations.
I’m not condoning what Hurd did, and the board could not and should not ignore it under any legal regimen without compromising the company’s compliance posture, but it appears that by any overall metric he was a good CEO who, following the tumultuous, unfocused reign of Carly Fiorina, delivered excellent financial performance ( H-P Chief Quits in Scandal , WSJ, 8/7/10) and created substantial shareholder value with the stock doubling during his tenure.
He was removed for what was ultimately a fairly minor personal indiscretion and de minimus problem with his expense reporting, which may have been handled by his assistant. I’m not sure what was accomplished through his removal other than an eight figure severance payout; the market cap of HP dropped by 8% (perhaps temporarily) when the news broke. One wonders if all concerned wouldn’t have been better off with a stern, private admonition from a board member to ‘knock off the garbage!’
Based upon what we have seen in the financial sector and the Delaware holding in the Citigroup case, it is doubtful if the board would have removed him this quickly if he had been pursuing a questionable business strategy resulting in poor results or heavy debt, encouraging aggressive accounting or overseeing activities resulting in legal claims by suppliers or customers. Witness the litany of cases where boards did nothing in the face of ever-more dubious strategy and results: AIG, Citigroup, WaMu, Merrill Lynch, Fannie/Freddie, Lehman, Bear Stearns, …. Need I ask which approach was better for society?
Indeed the board did not even remove him in the wake of the 2006 pretexting scandal, which in my estimation had more to do with the company’s integrity than the most recent episode.
As we move forward in the proxy access era, we all need to keep our eyes on the ball of corporate governance, namely, ensuring that firms are run for the benefit of shareholders. Of course, this means proper oversight of management compensation and ethical compliance. However, it also means keeping things in perspective when management is performing competently, in pertinent areas. There is no question that this will require changes in law to incorporate a more substantive perspective. With the new focus on governance as a key tool of social policy, one hopes that doctrine will evolve to change the emphasis to where it needs to be for the field to drive beneficial social change.

According to the above cited WSJ article, Charles Elson, head of the Weinberg Center for Corporate Governance, praised HP directors for forcing out Hurd rather than simply allowing him to repay the disputed expense money. By falsifying expense accounts, he “committed a serious, career-ending error and there should be some financial consequences,” said Nell Minow, of The Corporate Library. In order to do any business with the government (including eligibility for certain licenses to do business abroad), companies need to be able to demonstrate that they have ‘tone at the top’ ethics and compliance in place. In the post-Enron, post-meltdown world, the government is not impressed with color brochures and fat books of guidelines. They insist on seeing how violators are treated. And if a middle manager would be fired for fiddling with his reimbursements, then the guy who’s been paid more than $100 million has to be fired, too… While most CEO contracts exempt poor performance as a reason for “termination for cause,” there is no reason to permit a departure following an ethics violation to be characterized as a resignation – when the result is a $50 million payout that would otherwise stay in the corporate bank account.
Minow later Tweeted: “HP settled a $50 million fraud claim with the government last week. http://www.wtop.com/?nid=111&sid=2017563 . Why isn’t that the news story?” Activist John Chevedden says, “The conduct of Hurd was compounded by the HP board giving him a humongous going-away present.” In my own opinion, “termination for cause” is currently defined much too narrowly.
I’ll close with the following from my friend Dan Boxer who assembled a few talking points for his U.Maine School of Law, Fall 2010 Governance, Ethics and Corporate Responsibility Seminar . DBoxer , Aug. 9, 2010.
And then there is the sad, and very recent, tale of HP and its now departed CEO and Chair, Mark Hurd, who resigned abruptly in early August of 2010. The governance and ethics experts are still sorting out the facts and the decisions which were made, or should have been made differently, by the Board. We will deal more with this in the ethics part of our class, but since we have already touched on required codes of conduct, some facts and commentary, followed by questions to ponder in class are appropriate at this point. Simply put:
- Mr. Hurd was viewed as wildly successful by the investment community and had done wonders for the stock price through tough financial discipline and new business efforts. He was also viewed as a non imperious, low ego kind of guy who stayed out of trouble and tolerated no inappropriate behavior.
- HP, and Mr. Hurd in particular, implemented, promoted and supposedly enforced with zero tolerance for violation, a model code of business conduct and ethics.
- A company contractor, through her attorney, sent a letter to Mr. Hurd alleging sexual harassment. He immediately turned the letter over to the General Counsel who sent it to the Board which began an investigation.
- The investigation found that Mr. Hurd did not harass the contractor, but that he had violated the code by having a nonsexual, non harassing dalliance (my word) with a female contractor and hiding the costs of dinner and travel in expense accounts (which he said were not prepared by him).
- The board immediately forced his resignation and he left with huge severance compensation. Here is a relevant excerpt from an HP official statement:
The H-P board asked for Mr. Hurd’s resignation in large part because of the conflict between his actions and the code of conduct, which he publicly championed in 2006 following a boardroom scandal, H-P said.
Mr. Hurd’s statement included a confession of sorts:
As the investigation progressed, I realized there were instances in which I did not live up to the standards and principles of trust, respect and integrity that I have espoused at H.P.
6. The company stock lost $10Billion in value the next day and a lot more today.
This situation could be a course in itself and there are many more interesting facts not laid out above, or which remain to be learned. Nevertheless, the whole mess raises some interesting questions and teaches some good lessons which we will discuss. Here are a few:
- Codes of conduct and tough ethical standards don’t mean much if they are not followed or equally applied. However—should they be equally applied if the result is a massive loss of shareholder income? But if they aren’t equally applied, does the ensuing reputation for unfair and arbitrary application of company standards ultimately undermine the integrity of the company and create a rogue mentality which is worse for the shareholders in the long run?
- Human frailty, weakness, greed, lust, etc. cannot be contained by laws (SOX, etc.) or rules. So are we wasting our time enacting them?
- The Board knew that the stock would take a big hit, but showed real courage in confirming a zero tolerance culture and demanding Hurd’s immediate resignation. This is refreshing since we have seen so many examples of CEOs hanging onto their jobs when they have demonstrated questionable conduct.
- It would have been interesting to be a fly on the wall and hear the Board discuss whether its duty was to protect/maximize shareholder wealth (e.g.,stock price) vs. the obligation to other stakeholders, vs. the obligation to the company as an institution to be preserved for the long term, vs. balancing responsibilities to shareholders (among which there are long and short term interests) for both the short and long term?
- Was this actually a fire-able offense? In similar situations employees might well be required to go through sensitivity training, reimburse the company for questionable expenses or be placed on some sort of probation. Would Hurd have been treated less harshly if he were a top performer but not the public persona of the company? A lower level employee? Did the Board overreact? Should the top person who can affect the future of the company be cut more, or less, slack since he can affect so many careers and pocketbooks?
- What would the public disclosure requirements have been had the board sought to deal with this as an internal matter?
- Cynically, was the Board only “cutting its losses,” since it looks like it concluded it could have a public relations disaster and an unmanageable work situation with an ineffective and distracted CEO under various scenarios of keeping Mr. Hurd in place and then having the facts come out? Very recent information seems to indicate that the contractor was a former “soft porn” actress appearing in R-rated films. In other words, was the decision a purely business/economics one, not an ethical one? Did the board do the right thing for the wrong reason?
- Would things have been different if HP had split the roles of CEO and Chair?
- Did the board show a lack of courage and send the wrong signal when it agreed to pay massive severance (recognizing that this is a contract issue depending on the terms and they may have had little choice)?
- Ms. Fisher, the contractor, is a case study all her own in disingenuous and unethical behavior. According to today’s reports (Aug, 9, 2010) Ms. Foster put out a statement: “I was surprised and saddened that Mark Hurd lost his job over this,” Fisher said in a statement. “That was never my intention.” What did she think could be a likely outcome when she put the whole thing in motion, she hires a lawyer with a reputation for tough, no holds barred, aggressive attacks on powerful people in order to get money for her client?
